When selected the textbox, and dropdown history entry for Key File will clear, BUT the select folder button will still default to the last used directory.

Is that KeePass or Windows remembering the directory?
Look for path information in the KeePass config file to check. (usually %APPDATA%\KeePass\KeePass.config.xml)

Directly below the option for remembering key sources there's an option 'Remember working directories', which you can turn off.
