Hi,
The bug is: 7-zip doesn't respect temporary folder settings when you drop folder from archive using GUI, using mouse, to some directory on your hdd. Then 7zip will use system temporary directory. It is on Windows x64, latest stable.

I'd like to add to this discussion my disappointment about this feature.
This has been a known bug since AT LEAST 2007. See bug report 671. 10 years now and it still hasn't been fixed!!!
Why even have this feature if it's not usable?
So many people are going to SSD's now, and the constant writing/deleting to the Windows Temp folder is killing our very expensive drives!
For those of you interested in this problem, this was also brought up (AGAIN!) here, and the workaround solution was to use the double pane feature, instead of drag & drop. Not an actual solution if you ask me.
Edit: There's another workaround that can be done by changing the location of the Windows Temp folder. See HERE.
Can we expect to ever see this issue being addressed?

I'm having the same problem. Within a 7z archive I set tools->options->folders to current (radio box), yet a temporary file is still created in %TEMP%. This is extremely annoying because my passworded archives appear there UNPASSWORDED, meaning if someone else gets hold of my computer they can potentially see confidential information.

Blaming Microsoft Windows for the issue is not acceptable. WinRAR has no such issue doing the exact same thing.
After ranting whats wrong with 7zip I had to go back use WinRAR to extract something because there was not enough space on the windows-temp drive, that´s why it is set to use a different drive. It´s important - usability, speed (For some in using RAMdisk), security, drive degradation.
EDIT: Using 2 pane view or context menu is not intuitive!
