I'm running Privoxy and it works fine. I would like to know how Privoxy hides my IP address? Does anyone know of a network/Internet diagram which shows the data flow. I'm looking for something like the diagrams for Tor, which make it clear how it works. How does the data bypass my ISP? Diagram of flow please.

Privoxy is no "IP hiding program". Please have a look at:
    http://www.privoxy.org/faq/misc.html#IP
    and the following entries.

Update: I am actually running the Vidalia bundle, so I'm using Tor and Privoxy, and I can see that my IP is hidden by visiting a website which displays my IP. However, I still want to understand HOW the IP is hidden -- preferably by seeing a diagram of the data flow.

The IP hiding is done by Tor and whether or not you use Privoxy or another proxy between the browser and Tor doesn't change that. The Tor diagrams that you are already aware of still apply, so I'm not sure what else you are looking for.
