I agree, this is the wrong behavior. I've submitted a patch that ignores caps lock when checking for the switch key. We'll see whether anyone else thinks it should change.

argument for not changing this would be that if you really
wanted to enter the switch key combination into an X11 app,
you could push down Caps Lock to disable switching. Does
anyone feel that we should not change it to ignore Caps Lock?

Well, no one complained, so I committed Greg's patch. This is now fixed in XFree86 CVS.
