The reason is that your background video has 2 audio track. You could use MKVToolnix to get rid off one of them and make the video "useable".
However, your video has a resolution of 640x640 which would make it streched as in the attached screenshot. To make it natural you you need to add black pillars on the side of it (or otherwise else make it in the aspect ratio you use for menu 16:9 or 4:3.
You could do that in DVDStyler which is what I have done in the attached VTS_01_1.VOB.
In the next post I attach a final ISO image of a DVD with your video as menu background.
Great now it works, I didn't understand how you created the screen shot "vlcsnap-2022-03-28-21h05m57s487.png" if I to set dvd PAL 720x576 - 16: 9 auto, notpascan or noletterbox comes out differently...
in the iso do you see the image of the button? to me it appears black

You can only have one - it's not as in a Title that you can select the audio track to use. The MediaInfo for the Vegas.mkv file is attached. The first audio track has almost similar length as the video track so I suppose that the one to use. To get rid of the second audio track something like eg MKVToolnix may be used

The previously attached "vlcsnap-2022-03-28-21h05m57s487.png" is a screenshot of what happens if you use the new video as background for a 16:9 menu (aspect 1.77) and that the video is stretch. To avoid the streetching you need to make the video meet the aspect of the menu, 16:9 (1.77) or 4:3 (1.33).
This can be done in DVDStyler by using the video as a Title. If the checkbox "Keep Aspect Ratio" on the Video Property is checked (default) DVDStyler will make the black pilars on the sides to avoid stretching. You can then use "Just generate" for the burning and find the video as {Generate Directory}\VIDEO_TS\VTS_01_1.VOB.
And this somehow went wrong for me before as the video did became "squeesed" so I attach a new one.

if I create the menu and set as screenshot "keep the aspect ratio" it creates the black lines, if I remove "keep the aspect ratio" it is stretched but different from yours.
Can you tell me why this video isn't accepted as a menu background?

And the new ISO. The button active a photo slide show with merelu one slide. I havn't put any image in the button.
