I could fix this by setting g:Tex_SmartKeySpace = 1 (This effect of
SmartSpace is not documented, I believe, perhaps it should be).

A side-effect of this appeared to be that I had to set tw=/=0 to get line
breaking, but also that I now can't backspace over <space>. Any tips on
this?
