It appears that UTF-8 Support is not available (have a
track in Spanish and the 'á' character is displayed as
a block character).

Any known workarounds?

This is due to lack of special characters in the silkscreen
font that the player uses. You can download the font here:
    http://www.kottke.org/plus/type/silkscreen/

and add you countrys characters, or use a different font

Yes, the playlist XML has the UTF-8 format but the player
does not support it yet. Tried double bype chinese
characters and it did not work :(

    Please provide UTF8 support.

I know that player can play files with strange characters if playlist file is used. But I tried to generate playlist file on the fly with a script which accepts file name as a parameter, but because script is called by player file name parameter is corrupted.

So it is not possible to play mp3 files with utf-8 characters if you don't know file name in advance.

There are two issues being discussed here, and only one has to do with the silkscreen font. The other has to do with the xspf_player's failure to recognize or load playlists from urls containing utf-8 characters.

For example, I can populate a playlist with songs by Hüsker Dü, but I am not able to put them in a file or script named Hüsker Dü.xml or H%C3%BCsker%20D%C3%BC.xml.

That's a bug in my opinion and should be addressed.
