I use user-mode-linux to do testing. It allows for running the linux kernel as a set of processes on a host. The result is that I can run a 6 node network on my wimpy IBM T23 laptop. User-mode-linux can use TUN/TAP interfaces as the mechnism for building links between the nodes. I run MPLS across these links all the time. So I'm thinking you should not have any difficulties doing so in your environment. If you do run into issues let me know and I'll do my best to help out.
