It's possible to rename your contacts (at least as long as they are not part of the session, see [bugs:#842]). However, if they are in a session with you, their JID is displayed instead of the nickname you gave them.
The AGSE agreed on the following: We like the nickname feature as it was, i.e. you can rename your contacts at will (as in a variety of chat clients). You can choose your own name when you create your account, so there is absolutely no need to have a "session nickname" (ticket for removal of that feature is coming).

I don't see a reason why anyone should (1) do a five user session, (2) with people you don't know, (3) where all of them rename the other ones randomly. Did you really get user feedback for such a scenario? And the request to add a "session nickname" in addition to the existing "rename feature" to solve that "problem"?

The presence name to be used for display in a serverless "roster" SHOULD be obtained from the <Instance> portion of the received PTR record for each user; however, the client MAY instead display a name or nickname derived from the TXT record if available.
For the user, Saros is not Yet-Another-XMPP-Client, but a tool for distributed collaborative programming. Using XMPP network-wise, the user has to choose an account name for himself, and we think that his/her colleagues should be able to organize their contacts in a way that suits them. Personally, I like to give my contacts prefixes, and I don't care about the server part of their account name: instead of john.doe@foomail.com and jane.doe@saros-con.imp.fu-berlin.de my contact lists has the entries [Private] John Doe and [Work/DPP] Jane Doe.
So what was your point again?

Feature (session nickname) was removed and never went live.
