This is a known issue with the current version of JTidy (Tidy Java version).
It has been solved in the C version of Tidy, see http://tidy.sourceforge.net/docs/quickref.html#vertical-space
We will have to wait for a new version of JTidy to get this feature for eclipsetidy.

I have just installed Eclipse 3.3.1 on Mac OS X and eclipsetidy. It works just fine.
Have you tried "Uninstall" instead of "Disable" in the Product Configuration ? (available with right click on the eclipsetidy feature)

Just change the error file path to an existing file in the preferences (e.g. /tmp/tmptidy_error.txt). "touch /tmp/tmptidy_error.txt" may be required first.

This is not the proper way to install Eclipse Tidy.
The zip file should not be unziped in the eclipse directory,
but anywhere else.
