I'm not going to pretend to be a linux guru, but I can (try to) answer some of your questions:
1. Debian on colinux is the way to go, especialy if you are need maximum compatability.
2. You will need to get sound working. Use esound as recomended by the tutorial, but make sure that it isnt causing any network traffic outside of 127.0.0.1, which would totaly kill your bandwidth.

i am just wondering how i could get the network driver to install... (or is that what --install-driver does?)

It would be interesting to see coLinux on a USB flash drive. It would have all the advantages of other live-USB-linux distro's plus:
*no need to reboot
*can be run on any nt/2000/xp pc, even if you cant get to the bios, or the bios doesnt support usb booting.
possible pitfalls as i can see:
*hot install of software network interface
*flash drive access is too slow for swap and /proc etc...

You would cirtainly get better performance if you put your root partition in an image file, and then another (/home, /var, whathave you) in another image file on a different physical harddisk.
