With a bit more digging this appears to be a problem between version 2.3 and GD. After installing and changing the main toolkit to Imagemagick all previews rebuilt correctly.

Same version of gallery2 - different server so I know it's not the server:

Gallery 2.3 cuts the bottom off a watermarked preview file. The thumbnail shows the full image as does the full size view.
