/me supresses the urge to cry 'RTFM' :)
Contary to this 'M' however I'd now recommend libdvdcss >= 1.2.0 and
libdvdread >= 0.9.3 with the dvdnav plugin.
/me will fix HOWTO (and look at some other suggestions) RSN.
This brings me onto my next suggestion:
How about a xine 'first-time' wizard or pop-up box that says 'xine does
not play encrypted DVDs out-of-the-box' the first time the stock 'dvd'
plugin is used? Although this is featured in the FAQ, HOWTO and Readme,
people still manage to miss it.

1. with xine no plugin is deliverd, thats able to play encrypted
video-dvds. You should install a plugin that can do the job:
d4d, d5d, dmd or dvdnav (+ libdvdcss, libdvdread and libdvdnav)
2. you should not mount the dvd, just insert it an press the d4d,
d5d, dmd or nav button in the xine-gui (depending from the
installed/used plugins). Wait until displayed url has changed
and press the play-button.
3. read the deliverd docu.
