try rebasing msys-1.0.dll.

For some reason it is based at 0x71000000 (or somewhere else equally stratospheric)  in the distribution.

I'm on Win2k sp4 and saw the same symptoms as you. I rebased msys-1.0.dll to 0x20000000 (using editbin) and then things seemed to work fine.
