i am possibly talking out the wrong end of my anatomy but it does not seem
that raccon does proxy ARP for the following scenario ... (tunnel mode)
ie when the remote network is a subset of the local network in the case of a
road warrior setting ARP on the GW would allow this even if it is breaking
all sorts of rules....

Racoon has nothing to do with this. Why don't you setup proxyarp manually?
