The popup dialog that requests for my username and password did not show. Instead, it prompts a 401 UNAUTHORISED error. The server response from your log excerpt only tells the browser that it should try NTLM authentication. Actually doing the authentication would require another two requests to succeed and merely trying would at least take one additional request. If IE really doesn't do any additional requests, NTLM authentication may be disabled when a proxy is used.
