bitbake -c menuconfig linux-omap3-2.6.29

after that, copy the .config file from /tool/overo-oe/tmp/work/overo-angstrom-linux-gnueabi/linux-omap3-2.6.29-r45/git 

to your user.collection/recipes/linux/linux-omap3-2.6.29/overo and rename it to defconfig, replacing the old defconfig file.

This assumes that you have already created a user.collection folder, and copied the following files and folders from your overo-oe/recipes folder:

linux-omap3-2.6.29 folder
linux-omap3-2.6.29.bb file
linux-omap.inc file
linux.inc file

2) When it is necessary to bitbake my own image, vs using an pre-built one?

When you need to 

a. customize your kernel image, or adding new patches

b. update the SRCREV by changing the value to a new commit id from a git repository, so that it pull the linux kernel version and all changes leading upto that particular commit id, basically creating a new recipie for a new kernel version, e.g. v2.6.30.

3) The last time I tried to run opkg update/upgrade from my Overo console to
add a package, it didn't work. But it should as long as my Overo has a
network connection, right?
4) What is that tiny 27-pin connector on the Overo board used for?

That would be the camera interface.
