According to the log you are still running pdfTeX 3.14159-1.10a-beta-2002=
1101=20
which doesn't have pdfcrypt capabilities.=20

OK, unpack that zip (?) file. Put pdftex.exe and pdftex.pool in the=20
location of the current files. (Put the files for version 1.10a-beta in a=
=20
back-up directory.) Run 'initexmf --dump pdflatex'. Then try 'pdflatex x'.
If the report version is 14h-pdfcrypt. You should be able to compile=20
cryotdemo.tex. (Untested.)

Currently the suggested procedure is to use an external pdf crypt=20
program...

NB! If you use the updated wizard it might get confused when you manually=
=20
    change these files, but it's the only way if you don't go for an=20
    external pdf crypt proggram.

Can you please tell me where did you find the pdftex for using pdfcrypt ?
I  was  looking  for  it  too,  but I didn't come across windows version of this
compiler.

You  only  need  to  substitute two files: pdftex.exe and pdftex.pool. But don't
erase the original files, only rename them.
If it doesn't work and you really want to use pdfcrypt, give up using Miktex and
install  Tex  Live  7.  This  Latex  distribution  uses the pdftex version which
perfectly cooperates with pdfcrypt package.

OK, that might be true now. But the next Tex Live will definitely use a 
pdftex without crypt support. The solution is not to change 
tex-distribution but to find an external crypt program. Yes, there exist free 
versions - I just don't remeber their names.

I have successfully used iText (Java based) to encrypt my
pdflatex-created PDF files. It is published under 2 different
licenses: MPL and LGPL. You can get it here:

http://www.lowagie.com/iText

In "iText.jar", there is a class called pdf_encrypt ...

I am sorry ... the class is actually named encrypt_pdf and this is how
I called it:

java -cp iText.jar com.lowagie.tools.encrypt_pdf

It should, but it doesn't in my case.
Although    Java    runtime  enviroment  is  present on my system and everything
seems to be ok, the command  line  tool  for  itext generates error messages:

Exception in thread "main" java.lang.NoClassDefFoundError: com/lowagie/text/pdf/
PdfReader
        at encrypt_pdf.main(encrypt_pdf.java:56)

Because I know as much about  Java  as  about  sexual  life  of  Marsians, the usage of this tool under
Windows is impossible for me.

Did you download "itext-paulo-113.jar" too - AND renamed it to "itext.jar"? 
Then it worked for me. (I guess you already have downloaded "encrypt_pdf.zip".)

 It's not necessary to take the beta stuff and you only need
 "iText.jar" from the main site because the "encrypt_pdf.class" is a
 part of it. Look at my yesterday post and you can see how I used this
 tool ...

OK, that's fine, but the posted link pointed to the beta site and the 
error the other poster got suggested that he didn't have itext.jar...

 Sorry ... it didn't want to be a know-it-all ... I just wanted to
 report about my experiences with iText ... I read a lot of your post
 helping other people and that motivated me to try to be helpful, too.
